Circle of Competence: Bet Only Where You Truly Understand

How large your circle of competence is does not matter; what matters is that you know exactly where its edges lie.

Buffett said: "You don't have to be an expert on every company, or even on many. You only need to be able to evaluate companies within your circle of competence. The size of that circle is not the key point—the key point is knowing exactly where its boundaries lie."

Knowing What You Don't Know

The essence of the circle of competence is not "how much I know" but "whether I clearly know where my understanding ends and my ignorance begins." The greatest danger is not ignorance but the illusion of understanding. If you cannot explain in your own words how a popular company makes money, where its moat lies, and what could destroy it, then it sits outside your circle—however tempting, it should be passed over.

The Circle Can Expand, But Honestly

The circle of competence is not fixed for life. By continuously studying an industry, you can gradually push its boundaries outward. But that expansion must reflect genuine understanding, not "reading two research notes and assuming you now get it." Munger's advice: try each day to be a little wiser than when you woke up—that kind of compounding eventually adds up to a great deal.

Why This Is a Psychological Problem

Staying within your circle of competence is fundamentally a fight against two emotions: fear of missing out (FOMO) and overconfidence. When everyone is making money in a sector you don't understand, staying on the sidelines requires enormous psychological steadiness. But remember: you don't need to seize every opportunity—you only need to avoid a fatal mistake in territory you don't understand. A missed opportunity won't bankrupt you; a large position in something you don't understand will.
